FX or currency option is a derivative financial instrument whereby the owner gets the right instrument, but not the obligation to exchange one currency against another at a particular point of time in the future at a predetermined exchange rate.
The default rate is termed as exercise price or price exercise.
The market for FX options is the options market's largest and most liquid in the world. Most of the FX options trading case OTC (Over the Counter) and less regulated markets. Part of FX Option trading also occurs on regulated markets, such as the Philadelphia Stock Exchange, Chicago Mercantile Exchange and International Securities Exchange.
FX Option Example:
Suppose that in a choice EUR / USD FX the terms of the contract may specify the owner of the instrument will have a right but not the obligation to sell 1 million euros on a particular date and buy $ 1,334,000. The exchange rate implicit in this contract is 1.334. This rate is determined, or exercise price per unit EUR to USD. This type can be reached simply by dividing the notional values of the currencies involved. A close look would reveal that the previous contract is both calls and puts on the same contract. It is an option to buy U.S. dollars and option selling euros. The owner has the option to buy or sell call the USD and EUR and commissioning specified date. Trade Forex Options
Now suppose that the real exchange rate on the date specified for EUR / USD is 1.255 the owner can exercise the option to sell 1 million euros at 1.338 under the option contract and buy back in the spot market in 1255. This would result in a benefit to the owner. (1334-1255) = 79 000 x million dollars in profit.
Let me explain this a little more.
Sale @ 1.334 1,000,000 Euros receive 1.334 million dollars.
Now selling this would USD@1.255 1,062,948 1.334 million euros
The net excess of EUR 62 948 would be. When we convert this USD@1.255 would come to $ 79,000 in profits.
